The line between helpful context and unauthorized tax advice is narrow, and crossing it exposes you to regulatory complaints and E&O claims.

The principal residence exemption (PRE) eliminates capital gains on a primary home sale, but eligibility rules contain enough nuance that definitive statements from non-accountants create liability. What the PRE Actually Covers

The principal residence exemption under the Income Tax Act allows Canadian residents to designate one property per family unit as their principal residence for each year of ownership. Change of Use and Deemed Dispositions

When a property transitions from principal residence to rental (or vice versa), a deemed disposition occurs for tax purposes. The owner is considered to have sold and reacquired the property at fair market value on the date of the change. This triggers capital gains calculations on any appreciation to that point, unless the owner files an election under subsection 45(2) or 45(3) to defer the deemed disposition.

The 45(3) election works in reverse—when moving into a former rental. These elections have filing deadlines and specific conditions. Agents who say "just file the form" without mentioning CCA restrictions or designation limits create exposure when clients later face reassessments.

The One-Plus Rule and Partial Years

The PRE formula is (1 + number of years designated) ÷ years owned × capital gain. The extra year in the numerator means owners who sell after owning two properties simultaneously for one year can still shelter the full gain on one property. A client who owned a Toronto condo from 2020–2024, then bought a Muskoka cottage in 2024 and sold the condo in 2025, can designate the condo for all five years (2020, 2021, 2022, 2023, 2024) and still claim the full exemption despite owning both properties in 2024. The one-plus rule absorbs the overlap year. But if they hold both properties for three years, they're choosing which property to designate for the middle years, and gains on the other property become taxable.

An agent saying "keep all your renovation receipts because they reduce your taxes" isn't wrong, but it's incomplete. Only capital expenditures count, and only if there's a taxable gain. For a pure principal residence with full PRE coverage, the adjusted cost base is irrelevant because the entire gain is exempt. For a property that was 30% rental for half the ownership period, the cost base matters for calculating the taxable portion.

Correct framing: "Major renovations can affect your cost base, which matters if part of your gain is taxable. Your accountant will determine which expenses qualify and whether they impact your situation." This acknowledges the concept without pretending you're doing the capital-versus-repair analysis.

When Referral Language Protects You

Every provincial regulator prohibits practice outside your area of competence.
